Everything that we thought was truth has changed so many times, because Law has told many different sides of the story, and twisted so many lies and half-truths, because... well we don't know why right now. He's in the middle of explaining it, I suppose. Are we supposed to believe everything that happened in Moritat was actually lies and now this is the truth? Hard to tell now.
As for the intimacy, it has happened twice before, with Jesse laying on his lap, but one instance was Law's own nightmare (and, of course, the sex). Everything from Law's point of view has changed things up a few times. For instance, he said Jesse chose him especially when they first met, picked him out of the crowd ("hey blondie"), but now we see it was Mr. Chester who introduced him to Jesse.
And I agree with you on the last part too, I believe Law was beautiful in Jesse's eyes because he was shaped into Jesse's ideal image and book of do's and don'ts. "Never let go of my hand first," "I wanted you to show up to my house for the picnic even if it's pouring out and I sent a cancellation notice."
